Ottawa's extended productivity mega deduction targets immediate capital write-offs for energy, infrastructure, and technology firms, reshaping investment calculus on the TSX.

The Canadian federal government has expanded the productivity mega deduction (PMD) to cover a wider array of capital assets, a move designed to accelerate depreciation write-offs for businesses. The policy now allows for the immediate deduction of 100% of capital asset depreciation in the first year of operation for investments in oil and gas pipelines, mining property, fibre-optic cable, software, and research and development. This extension also includes computer equipment, aircraft, vehicles, patents, rail track, bridges, and roads, creating a broad tax incentive structure for heavy industrial and technology spending.

TD Cowen analysts, led by Mario Mendonca, note that the broad nature of the PMD is expected to support commercial and wholesale loan growth among Canadian banks. By enabling companies to deduct larger portions of capital expenditures immediately, the policy reduces the upfront cash flow burden of major projects. This mechanism is particularly relevant for sectors with high capital intensity, where the timing of tax relief can influence project initiation and expansion decisions.

Energy Projects Gain Fiscal Support

Energy analysts at TD Cowen identify specific liquefied natural gas (LNG) and pipeline projects that could benefit from the expanded tax write-off. The immediate expensing component of the PMD is expected to help push several key initiatives across the finish line, including LNG Canada phase 2 and the Ksi Lisims LNG project. The policy also supports the TMX optimization and the West Coast oil pipeline, reducing the effective cost of capital for these long-term infrastructure assets.

Banking Sector Sees Loan Growth Potential

The expansion of the PMD creates a direct linkage between corporate capital spending and banking sector performance. As companies accelerate investment in eligible assets to capture the tax benefit, they may seek additional financing for these projects. TD Cowen suggests this dynamic should drive growth in commercial and wholesale lending, providing a tailwind for major Canadian lenders. The policy effectively lowers the hurdle rate for investment, encouraging firms to deploy capital into the newly covered categories such as software, R&D, and industrial equipment.

Market Reaction and Strategic Positioning

While the tax incentive targets specific industrial and energy assets, broader market commentary from Rosenberg Research & Associates Inc. suggests a cautious approach to risk assets. David Rosenberg, president of the firm, highlighted that macro and policy backdrops are becoming less supportive for equities, citing signals from the bond market regarding overinvestment in artificial intelligence. Despite the potential benefits of the PMD, Rosenberg advised reducing stock market risk and building a cash buffer, noting that tightening financial conditions and rising oil prices hinder real growth prospects. This perspective contrasts with the direct fiscal support provided to companies investing in the newly eligible capital assets.
