Microsoft Holds Ground After 31% Rally

Microsoft shares climbed 31.2% in three months, driven by record Azure revenue and accelerating enterprise AI adoption, though rising infrastructure costs are compressing margins.

Microsoft stock has outpaced the broader technology sector with a 31.2% gain over the past quarter. The rally reflects strong performance in cloud services and enterprise software, where the company reported Azure revenues surpassing $100 billion for the first time. Despite the price increase, fundamental indicators suggest the company maintains a strong hold case for existing investors.

The company’s cloud division remains the primary growth driver. In the fourth quarter, Azure and other cloud services grew 43% year-over-year, exceeding prior guidance. Management noted that customer demand continues to outstrip available capacity, prompting the addition of 31 new data centers in a single quarter. This expansion brings the total network to 88 facilities across five continents.

Cloud Growth Drives Revenue

While revenue growth is robust, profitability faces pressure. Microsoft Cloud gross margin declined to 65% year-over-year as the sales mix shifted toward capital-intensive Azure infrastructure. The company is investing heavily in custom silicon, including Maia and Cobalt chips, to improve performance per watt. These investments aim to lower long-term operational costs but currently weigh on near-term margins.

Looking ahead, management guides for Azure revenue growth of approximately 45% in constant currency for the first quarter of fiscal 2027. They expect this growth rate to accelerate further in the first half of the fiscal year. This trajectory indicates that the cloud business still has significant room for expansion despite its massive current size.

Enterprise AI Adoption Broadens

Adoption of AI-native products is moving beyond early pilots into widespread enterprise use. Microsoft 365 Copilot exceeded 30 million paid seats in the June quarter, with net additions more than doubling sequentially. The newly launched E7 suite, which bundles Copilot with security and governance tools, has already secured adoption from large enterprise customers within months of release.

The platform for building AI applications, Foundry, has surpassed 100,000 customers with revenues more than doubling year-over-year. GitHub Copilot now serves 50 million users, with revenue accelerating following a shift to usage-based pricing. Agent 365, a governance layer for autonomous agents, registered nearly 40 million agents within two months of its launch.

Guidance Reflects Steady Expansion

For the fiscal first quarter, Microsoft guided Productivity and Business Processes segment revenues to between $36.7 billion and $37 billion. This range suggests growth of 11% to 12%. Management pointed to acceleration in Microsoft 365 Commercial cloud revenues through the fiscal year, driven by premium and consumption-based models.

However, growth is not uniform across all segments. Management flagged that CRM-related bookings within Dynamics 365 are moderating due to longer sales cycles. The Zacks Consensus Estimate for fiscal 2026 earnings stands at $19.62 per share, indicating 9.3% growth.
