Standard metric ignores market cap influence
High-CAPE companies have large market caps but small earnings relative to price. The Aggregate CAPE ratio assigns them less weight than their actual impact on returns. This distortion grows during periods of high valuation dispersion. The error is most significant when mega-cap stocks dominate the index.
Researchers prove the gap equals cross-sectional variance in firm-level CAPE ratios. This variance peaks during market extremes. The standard metric therefore fails precisely when accurate valuation is most critical for investors.
Component CAPE ratio offers precise fix
The solution calculates a CAPE ratio for each S&P 500 constituent. It then takes a value-weighted average of these firm-level figures. This Component CAPE ratio is consistently higher than the conventional metric. Data from 1964 to 2024 shows an average of 29.74 versus 21.65 for the standard ratio.
The difference widens during tech bubbles and recent concentration periods. The current Aggregate CAPE ratio materially understates true index valuation. Investors holding the index experience higher effective valuations than reported figures suggest.
Forecasting power increases significantly with correction
In-sample tests show the Component CAPE ratio explains 73.9 percent of ten-year return variation. The standard ratio explains only 58.8 percent. This 15 percentage point difference is statistically significant. The improved metric provides a clearer signal for long-term investment decisions.
The findings challenge the reliability of widely cited valuation metrics. Institutions including central banks and the IMF rely on the standard CAPE ratio. Adopting the value-weighted correction aligns valuation measures with actual market mechanics. This adjustment enhances predictive consistency for future returns.
