HPE's $7.6 Billion AI Backlog Faces Memory Supply Limits

Hewlett Packard Enterprise holds a massive order book for AI hardware, but physical shortages of memory components are slowing delivery and reshaping profit margins.

Hewlett Packard Enterprise is facing a significant bottleneck despite record-breaking demand for its artificial intelligence infrastructure. The company has secured $7.6 billion in AI-related orders, but its ability to fulfill these contracts is constrained by a persistent shortage of memory and storage components. This supply limitation means that while customer interest is surging, actual product shipments are lagging behind, creating a growing gap between promised delivery and physical availability.

In its most recent quarter, revenue rose by 34 percent to $12.2 billion, driven largely by higher prices rather than increased volume. Management has raised its full-year outlook, projecting at least $5 billion in free cash flow for fiscal 2027. However, this financial optimism is tempered by the reality that component scarcity is forcing the company to rely on pricing power to maintain growth, a strategy that may not be sustainable if supply conditions do not improve.

Supply Shortages Constrain Delivery

CEO Antonio Neri has warned that tight supply conditions will likely persist for an extended period, directly impacting costs and pricing strategies. The mismatch between demand and inventory is particularly visible in the networking segment, where orders grew by 36 percent but normalized revenue increased by only 10 percent. This discrepancy highlights a structural issue: HPE cannot simply produce more units to meet demand because the essential memory chips required for these systems are scarce.

To compensate for limited shipment volumes, the company has raised average selling prices. Server revenue grew by 35 percent, but this was primarily fueled by higher input costs passed on to customers rather than a surge in unit sales. While management expects some improvement in component availability in the fourth quarter, the fundamental constraint on physical production remains a significant hurdle for expanding market share in the near term.

Margin Pressure From AI Shift

The shift toward AI hardware is also altering the company's profitability profile. While gross margins hit a record high of 40.4 percent in the latest quarter, executives expect this figure to decline as AI systems make up a larger share of total shipments. AI servers typically carry lower margins than traditional general-purpose servers, meaning that even with strong revenue growth, the overall profitability rate is likely to trend back toward historical averages.

This transition requires HPE to balance its high-margin networking business against the lower-margin but high-volume AI server segment. The CFO noted that the current high margins are a temporary result of favorable conditions aligning, rather than a permanent new baseline. As the mix of products sold shifts further toward compute-heavy AI systems, the company must manage customer expectations regarding both pricing and delivery timelines.

Networking Business Stabilizes Profits

HPE's networking division plays a crucial role in offsetting the margin pressure from its server business. Accounting for roughly 30 percent of total operating profit, this segment benefits from higher profitability rates. For fiscal 2027, networking margins are projected to land in the mid-to-high 20 percent range, significantly outperforming the server segment, which is expected to hover around 13 percent.
